Business cycles with free entry ruled by animal spirits

چکیده

The paper approaches business cycles in terms of extrinsic uncertainty related, not to dynamic indeterminacy of intertemporal equilibria (in the neighborhood of an attractor) or to multiplicity of steady states (in nonlinear models), but to static indeterminacy of free entry oligopolistic equilibria within each period. We consider an OLG economy in which Þrms, supplying differentiated goods within each one of many sectors, and producing under increasing returns to scale, compete in prices in perfectly contestable markets. The number of active Þrms is shown to vary across sectoral equilibria, depending upon the (correct) producers’ conjectures on the actions of their competitors. These conjectures are assumed to be coordinated by some extrinsic Markov chain, thus generating endogenous shocks in both the markup factor and productivity, and resulting in perturbations of the dynamic system (as in the case of exogenous random shocks). Consumers’ expectations may magnify the extrinsic uncertainty characterizing producers’ conjectures. Since the source of ßuctuations does not rely on dynamic indeterminacy, we can weaken the condition on the degree of increasing returns, which may be arbitrarily small (with a moderate positive elasticity of labor supply), provided goods substitutability within each sector becomes arbitrarily large. Free entry and business cycles under the influence of animal spirits∗

We provide a business cycle model in which endogenous markup fluctuations are the main driving force. These fluctuations occur due to some form of ‘animal spirits’, impelling firms in their entry-exit decisions within each sector. By contrast to existing models of the business cycle emphasizing the role of animal spirits, we do not rely on the sink property of the equilibrium to generate indete...

Indeterminacy, Business Cycles, and Modest Increasing Returns to Scale

In this paper a dynamic model of monopolistic competition with entry and exit has been presented and examined. It is shown that the model displays indeterminacy at modest degrees of increasing returns in cases where the market power in the consumption goods market and in the investment goods market diiers. Furthermore, the model is quite successful in replicating major U.S. business cycle facts...

On Business Cycles and Countercyclical Policies

Economists are still trying to assess the severity of this slowdown, and this assessment has clearly become more difficult since the events of September 11. It is worth emphasizing that this article is silent about the economic implications of wars and similar cataclysms and focuses instead on the analysis of " typical " business cycles. The slowdown that began prior to September 11 had already...

Frictional Coordination

The notion that business cycles are driven by demand shocks is subtle. I first review some of the conceptual and empirical challenges faced when trying to accommodate this notion in micro-founded, general-equilibrium models. I next review my own research, which sheds new light on the observed business cycles by accommodating frictional coordination in the form of higher-order uncertainty. This ...

Animal spirits in financial economics: A review of deviations from economic rationality

a r t i c l e i n f o John Keynes made the notion of animal spirits a central part of economics in 1936. However, recent financial literature is dominated by asset pricing models based on strict economic rationality and struggles to accept the notion of animal spirits. This essay is an overview of the causes and consequences of financial market inefficiency and failure and the role of animal sp...
